I am currently DMing a campaign in pathfinder and i have a question in regards to how you deal with player performance/role play.
if your experience, what do you find to have the best positive outcome? rewarding good role play? or punishing bad roll play. if so, what do you do to punish/reward your players?

Good roleplay just happens, and "roll"playing is not necessarily a bad thing. You can't legislate roleplaying. If you want your players to improve their roleplaying, roleplay yourself. I hate it when DMs whine about their boring players while they themselves speak in monotone, give minimal descriptions, and don't have any interest in their own NPCs. If you do it, others will pick it up from you. Apart from that, deal with it. A player who gets his enjoyment from quietly rolling his dice and trying to kill the maximum number of goblins is not a bad player.
iirc, positive reinforcement is generally more effective for long-term behavior changes than negative reinforcement. The more engaged roleplayers inevitably have more in-character connections, more "quest hooks," more allies, and probably more money and such over time. By comparison, people might not think too strongly either way of someone who doesn't speak up or say anything, great deeds or no.

Other than entertainment. What other reasons might a city have for an arena. Perhaps to appease the God of games. Any other practical reasons such as economy or anything like that?

An arena can be used as an amphitheatre, a grounds for professional sports, racing, animal fighting, and of course gladiatorial games.
It pacifies the populace with cheap entertainment, brings big bucks in for the city, makes the ruler far more prestigious, and brings in tourism.
And that doesn't even touch upon the people whose lives operate AROUND the arena, such as vendors, food stands, beggars at the gates, scammers, gambling on the games, you could have an entire city whose economy...

You could probably turn it into a market or center of worship. Emergency meeting locations and evacuation centers are also good secondary uses too. But if you are going to build an arena in the first place, the only primary purpose economics-wise is to profit off of the entertainment and tourism it brings.

I'm the foreverDM for a group of friends, for once I let another guy DM and we invite people that stopped playing because of timing reasons.

He remained silent and played clash of clans for six hours straight*, just because the only type of combat in that session was without rolls and was completely unnecessary. We all had a great game except for him.
That was physically painful to read...

My DM made me tie my dexterity to 17 when I rerolled a 5 to 17. I was planning on being an inquisitor of Gorum wearing heavy armor and blow a feat on it .Now I'm not so sure if it's worth it, especially since I can just get a mithral breastplate and grab combat reflexes at 1 instead.

SDA is a great guy and all, but he's a one trick pony. Only stardust kicked off, and he's done expansion after expansion, with an occasional remake. It's keeps things just fresh enough for his fanatical followers but I'm getting tired of it.
