If you look around, it's clearly not a city. It's an enclosed, expansive building with lots of water.

If I had to guess at the actual theme being portrayed, instead of Venice, I'd think waterpark.

For this, both names are equally valid. It could either be Hydro-City, or the extreme 90s sounding Hydrocity.

I don't agree with the "atrocity" assumption. "Velocity" makes much more sense, and even fits in with the theme of the game and zone. Lots of water, and you go fast. If it is a pun, that's what it's based on.

There's also the possibility that it was supposed to be both.

Idiot. Japanese doesn't have spaces. Those dots and spaces that you see in titles of games and movies and such are completely arbitrary. It's not uncommon to see a space in a title on the cover of a box, but no space on the description in the back, or on the side of the box. There are absolutely no grammar rules when it comes to spaces.

For instance:

The King of Fighters

ザ キング オブ ファイターズ is also acceptable
ザキングオブファイターズ is also acceptable
ザ・キングオブファイターズ is also acceptable.

The Japanese language has no rules when it comes to spaces. Deal with it.

I've spoken Japanese daily for over half a decade at this point, I'm just not too familiar with Sonic level names and forgot it by the time I closed to image you posted.

While you're completely right about spacing or separators being arbitrary, companies tend to be pretty consistent with their choices once they're made, which is why I thought your picture hinted in the direction that it's really meant to be one word. Just from reading the spelling ハイドロシティ you certainly can't say there's supposed to be a pause after the ハイドロ.

I also think your R-Type example is bad because one spelling is in the stylized logo and the other is in "regular" text. Look up the manual for that game and I'm sure you'll see it written as アールタイプ in every occurrence except for the logo.

Capcom puts a space between Final Fight in Japanese most of the time. But on the Japanese internet, whether wikipedia or official sites, practically NO ONE ever bothers to put a space between ファイナルファイト. No one.

Spaces are purely for readability, while separators (nakaguro/nakaten) are formally used to separate between words when transcribing foreign language. Omission of the separators is not uncommon if there is no ambiguity, but formally they are supposed to be there. This is the convention.
