We don't know the exact details of the case, we do know Nintendo and Sony signed a contract, and that Nintendo later learned the contract was basically "So you agree to be a part of Sony now" and when Nintendo realized this, Yamamuchi got really pissed and went to Phillips and cut all contact with Sony.

Well what I read is that Sony also got pretty much all the revenue from the games sold, as well as total control of any of the IPs published. It was a very aggressive contract.
With Phillips it was a bit different though, Phillips was only allowed to make a select few games and after that they had no right to any of the IPs and no control over the IP except to make those select games.

I mean, it was a total mistake to partner with Phillips, but at least we got youtubepoops I guess? Man the 80s were just a total shitshow.

They nearly did. Yamauchi did have meetings with Bill Gates and already had dealings in the 90's (MS Made the infrastructure for Satellaview). Gates eventually wrote down a number with the amount he would pay out for Nintendo. Yamauchi looked at it and apparently had to take a week off on Vacation to think about his options. Eventually he declined because he believed the GC would have been a better project and chose to gamble on that instead.

He lost and had to step down as CEO of Nintendo in 2003 due to the Gamecube's terrible performance and because they were fined a massive amount by the European Union due to anti-trust business practices and the FTC in the US had almost been about to do the same.

Depends on the biography or the source, really. But the one froom Dean Takashi was that Yamuchi didn't refuse point blank and genuinely did go off to think about it because while Pokemon was a beast. They didn't have full rights to it and the N64 underperformed considerably compared to the SNES. They managed to make a lot of enemies with developers with how locked down their SDK's were as well.

So it's probably in the middle. He didn't go on vacation but he did take time to think on it

This. Sega's Dreamcast OS was a lightweight Windows CE build and they supplied SDK tools for Sega. There were a ton of PC ports on Dreamcast like Soldier Of Fortune and Half-Life (Even though it didn't get released. It was basically done) simply because it was incredibly easy to run DX and Glide due to MS helping with the SDK.

Microsoft were interested in a gaming platform since Windows 95 where they even ported a bunch of games like Doom to Windows 95 (The one done by Gabe Newell). They always wanted to extend Windows to the living room. Getting involved in consoles was an inevitability.

No porting costs, no sectioning off of the gaming user base that limits sales greatly for games, no more console wars, cheaper access to more games, developers make more money because all of the console base is able to buy your game.

Windows CE were a set of libraries that developers could choose to use in order to develop games and those were loaded from the game disc. As you said, the main advantage was having Direct X 6, so porting was easier. Win CE was not by any means the DC OS, and the majority of the games used SEGA's SDK which performed a lot better and was still simple enough to not to be problematic for ports (the DC hardware was already quite "PC-like" in architecture). Microsoft got away with being able to print the windows logo on the console by providing WinCE somehow.

Microsoft wanted to get inside the industry (a la SONY) and saw that SEGA was not only a non-threat but also that they were experimenting with stuff MS were interested in, like online play. They could have bought SEGA the same way they would have bought Nintendo, but they knew they only had to get close enough to them and just accelerate the end of the DC when the time was right in order to get most of what they wanted from SEGA at the cost of pennies.
