So, hypothetically speaking, how would one run a magical realmy fantasy game? My two players and I have joked around about fetishes at the table and we've decided to try a mini campaign of pathfinder where nuns are sluts, dragons are sluts, mindlflayers are slutsand bards are chaste less they become impotent.

OP, the trick to arousing setting is not about making everyone sluts. When sex is everywhere and it's out in the open and everyone is comfortable with it it loses the appeal.
The secret is to make your nuns, your dragons and your mindflayers appear just like in other settings at first glance, but then have them become sex starved monsters behind closed doors and give your players tantalising glimpses at this and allow them to discover this secret other aspect themselves.
So for example when your players run into nuns in your campaign have them act aloof and stoic and pure just like the sterotypical image. But then out of the courner of their eye they notice a nun lifting up her dress slightly to cross a muddy street and what's that? Is that some shear stocking she's wearing underneath?

While it may be tempting, focus on having it be a game first, porn second.
Basically run a fairly normal adventure but throw things into ttitilate and be open to RPing things you would normally fade to black for, possibly have any TPK result in a sexy bad end or at least implied to.
But the absolute most important thing to do is to make sure you check ahead of time what all your players turn ons and turn offs are so you know what to do and what not to do
