They solve their own sanitation, mail, energy distribution and services problems. And they do a good job of it. Many have bad sanitation and open sewers, but it's not like african or indian slums where people shit on the ground and don't even know what a loo is.
The government stops them from privately solving education, policing and health, since these thing are heavily regulated. Since a favela building has no registration the people that live there can't sell as easy and don't have a way to prove they have a real home, so they have all sorts of bureaucratic problems with government institutions and banks.

The community has to to take measures to make sure that people do not become addicted to drugs or get taken advantage of by drug peddlers, who seek to create habits. And there would be such peddling businesses if you didn't make it illegal. Even if we legalized drugs we would still have to set rules about exploitation of addiction.
Granted, the government itself can also take part in this (Opium Wars for example) so cultural and moral values independent of legal means are also necessary. But that's just an argument that libertinism is retarded so it doesn't work in your favor either.

The government police won't go into the favela to fight the drug dealers created by the government's prohibition. When they actually did go in there it was a war like scenario and in no time corrupt cops where mingling with the drug dealers and things got back how they were.
Government schools are shit, the poor schools especially.
The "free" healthcare has improved in quality in the last decade, now instead of being somewhat hard to get and really low quality it is ok to good quality and really hard to get. The resources are more focusedly allocated but not enough and good old government management makes it shit.
