It's a really, really meta way of saying "this show was made for the sake of entertainment".
The mystery of Paradigm city was never supposed to be made clear. It was meant to be like a serial show; there's mystery and an obvious background that's always hinted at, but it was never intended to be revealed or truly explained.
Big O wasn't written with an ending in mind, just the adventure. When the show was picked up for S2 on CN, they asked for an ending and a revelation to the mystery; they got one. One that was very direct, but an ending.

Everyone was an AI in a simulation slowly starting to realize what they really were. Some characters found out before everyone else such as Schwarzwald eventually causing the chain of events that occurred in the show ending with Walter negotiating with Angel to reset everything although the ending hints that despite it being "reset" there were still some things that remained afterwards hence why you saw Dorothy and Angel when they show the very first scene again in the final episode.
TL:DR go listen to all of Schwarzwald's speeches again.I'm probably completely wrong about this though.

It's a part of the backstory that was supposed to always be hinted at but never actually revealed.
In tandem with all of the other backstory flashbacks and the like, however, I think it's possible to piece an actual story together from what we have.

As far as I can tell, they were all dead. Paragon City was a simulation to store the digital souls of people (a la Zegapain).
The reason why no-one is allowed to remember is because remembering what happened - that everyone perished in nuclear fire - causes paradoxes. When there are too many paradoxes, the simulation crashes and must restart.
Remember, Roger saw what the real world was like. And it was awful beyond belief, with armies of terrible mechanical monsters and clone pilots.
