倭 is a phono-semantic word consisting of the semantic radical 人 and the phonetic radical 委, meaning that at the time this word was first created, it had the same sound as 委.
The Shuowen Jiezi says 倭 means "diligent", but it was probably used phonetically since Wa is a first person pronoun in the Japanese language (Wa ga Kuni means Our Homecountry, for example), and this could've been misinterpreted as the people's own name by the Chinese.
The idea that it means something like dwarf was actually the theory of some Japanese writer from 17th century Edo, apparently because 委 is similar to 萎, but it makes little sense considering that during the same time period the Chinese state of Wei identified themselves with the character 魏
