The theory was introduced very early in the study of human origins (before really proving your theories was a stringent requirement), and is not (to date) based on any real research. It's pop anthropology, not evolutionary fact.
Most likely is that it was sexual selection. Similar to, for example, how breasts and penises are far larger than they 'need' to be. Compare to any other primates, and they all make do with (relative to body size) organs that are a fraction the size of ours. Lighter hair and lighter eyes are also likely widespread as they are due to sexual selection. If it's rare(r), it's exotic, and you want to stick your wiener in it.

On the whole, neanderthal tools and artifacts generally show a lack of adornment, and are far more utilitarian in nature than (contemporary) humans. They were probably capable of some degree of abstraction. After all, they did make tools, and we assume they made clothes (actually no direct evidence for it... some pointed bone tools that could be used to make holes, but no smoking guns).

To answer OP, basically yes that is why they were more compact. I wouldn't say they were 'dwarven' though, they were only slightly shorter than modern humans. Probably a lot of contemporaneous humans were similar height (though humans COULD get taller).

As for modern humans, it's a moot point. Neanderthals lived (mostly) during ice ages, when it was much colder than now. They didn't (really) have indoor heating or modern clothing. So they HAD to adapt, we don't.
