What did he mean by this? Did he literally think Jesus was living the sky? A sky-fairy, so to say?

Jesus and God literally live in the sky in the New Testament.

Paul describes how when Jesus returns people will literally fly up to the sky and float with him in his sky kingdom.

There's a field called "theology". It's basically dead today, but in Augustine's time it was hot shit. Basically in theology you pretend that a religion is true (christianity for example) and then you apply it to the natural world, and you theoretically test how that would actually work out. Although it requires you take your fedora off in order to understand it, that's why you probably don't get it.
