You can easily conceive of such an algorithm. Simply average the color of pixel 1 and pixel 2 and walla, you can stick a third pixel in between them.

they are creating new pixels, it's called interpolation
now that said, the new pixels are derived from the existing pixels, the new pixels hold no new information
pic related, the right is an upscaled/interpolated version of the left
notice how despite being composed of more pixels, the one on the right shows no new information (detail/"quality")
in most situations, upscaling a video and encoding the result is pointless, as your player/tv will do that anyway, so the image can fill the whole screen
if tv's/players didn't do that, things like dvd's would display in a small box on a 1080p display
