Win7 starter is actually a really good Netbook os.
I used to have one of those, with comparable specs. Used it for years.
It was good for taking notes, but even for webbrowsing it was too shit.
I'd suggest turning it onto a server or something. Debian.
I have windows 8.1 on one of those. It runs decently.

I pulled my netbook apart and disconnected the fan for ultimate quiet. The Atom doesn't get above 50C so it's fine.

Ubuntu will be fine, if that's what you're into, but unity will be sluggish with that low RAM. You can install stock, then install xububtu-desktop, lububtu-desktop, etc. Try them, see which works for you, then apt-get purge the rest.
I prefer debian myself, with a WM and bit a DE, but I'm in the minority, I know that.
I'd suggest staying away from source heavy distros, unless you have another machine to build on. Don't install flash, and make sane browser choices, and you'll be fine.

OP again, I current am running Puppy Linux with Fluxbox and CHromium for browsing. The OS is super snappy but I'm tired of the limited amount of applications available and the very little amount of customization that can be done.

It's not shitty if you use it for what it's meant to be used. Any OS with a webbrowser should suit your needs. But if you want linux then I would recommend Arch.

I am not sure if this is still true, but back in they day Windows 7 ran fine on netbooks. It ran even better than XP did. My Acer netbook definitely ran more smoothly on W7 than when I was running opensuse.
