IIRC Workbench prior to 3.5 only supports a palette of like 4 or 8 colors, and a little more with stuff like MagicWB.

Depends on the video modes and the chipset.
AGA chipset (as used in A1200/4000/CD32) could have up to 256 colours on the workbench. It's just generally not worth it as it eats up a lot of precious chipmem and destroys performance, although there's hacks like fblit/ftext that can improve this.
The Cybervision (and other RTG cards) bypass this limit by having their own graphics chip (CV64 has an S3 of some kind, iirc). They're not compatible with anything that bangs the chipset directly, but some cards (like the Cybervision64 and Picasso IV) have a passthrough input, so you can loop the normal video output into the RTG card and have it automatically switch when it detects the system trying to use a native mode.
Of course then you get the fuckery of whether or not your display supports the 50Hz vsync / 15kHz hsync the native chipsets spit out.

Yeah, true. I think you can only manually adjust the palette up to a certain point with the built in tools. There might be ones that allow you to adjust beyond that, but it usually can allocate things on it's own just fine I've found. Might be that BetterWB (which is a relatively light set of updates/additions to OS3.1) adds some things for this.
I do also have NewIcons which uses it's own palette separate from what workbench uses. That improves things as well.
