Could a 500w PSU support a midrange PC?
My friends are trying to convince me that I need 700+ but I don't see why.

Using an OC'd 4690K with an OC'd R9 290 Vapor-X on an 80+ PSU, actually. Pulling just over 500W from the wall under 100% load on both.
What happens if your PSU doesn't have the power draw needed by the parts?

Depends on the quality of the PSU.
Good PSUs will shut off to prevent damage, but bad ones can literally go up in flames or fry your components.

OPs post isn't talking about OCing. You could OC an e8600 with a 9800gtx and get to 500w. EVEN still, a 650 is more than overkill for a non oc 390

With my 4790k and 980 ti under a full system load, (1 SSD and 2 HD) i pull 400-450 watts.
They say you want to have a buffer between your max and what you are pulling max. You'll probably pull less, but will be much closer to your limit, while I have a 650. I'd go 650 at least. Won't take up much more room or cost much more.
