So from what I understand it works like this:
His dagger kicks you back to your world, looking like a dragon, along with having about 30k more souls.
At this point the game's anti-cheat kicks in because it detects you having gotten those souls illegitimately. It sends a flag to FROM that will inspect your save.
Of course the inspecting is done automatically, it just takes a bit before they do it. The automatic inspection confirms that you have illegitimately gained souls and then bans your game key on steam.
