There's pretty much 2 layers to it.
The concrete layer, which is what the plot of the game is, is that you are Rimanah reliving his early days in EYE after he went insane from killing his waifu because she did some shit EYE didn't like and he had to cover his ass. Your waifu in the game universe is played by your mentor, hence the 'I killed my mentor, but I'm not his murderer'.
On a more iffy level, you're actually a serial killer who's gone batshit insane, and is just imaging all this crazy shit happening. This is based mostly on the weird shit you find in the library.
