The state must exist, and must uphold a morale and spiritual ideal and guidance for the peoples, be it from a Monarch, Consul, dictator and/or meritocracy (democratically elected or not).
But the state should partake by the principle of Wu Wei, the act of non-action. The best leader is a non acting leader, one which doesn't interfere with trade, business or how the average internal individual lives their lives. Trying to exert pressure or will against the nature of things, the hierarchy, etc, will lead (and always had) to self destruction and disrupts the harmony of the Tao.
But there has to be some form of state to halt the interference of external forces which may attempt to disrupt the harmony of the inner nation. Inside the nation, Institutions will always enforce morale principles if the state is willing to set some kind of rule of law.
Basically, less government the better, but little to no government is self destructive.
