The issue was, the UK had a 99-year lease on Kowloon and the New Territories. However, they held the island of Hong Kong (and I'm guessing some outlying islands) permanently. If you've ever been to HK, the island is where the financial sector and the "downtown" that you see in movies is. A lot of people live there, but even more people live in Kowloon and the New Territories, which are not separated from mainland China by any body of water.
My impression is that it was unrealistic for UK to keep the island and just let Kowloon and NT default to China; they probably predicted the areas would default to socialism (although China was really moving away from that at this ti) and authoritarianism under CCP rule, and that strict borders would be imposed, crushing the daily flow of people from home to work and consumption. It would be like if Manhattan suddenly defaulted to the Soviet Union, while the rest of NYC remained in the US; the area is too integrated on may levels for it to be split up like that.
Given the possibility of normal CCP rule in Kowloon and NT, the UK probably decided to cede the island as well, provided that the 50 year "one country two systems" would be in place, in the hopes that China would liberalize economically (which it has), democratize (no such luck), and become a friend of the West (the relationship remains ambivalent) before that 50 year period ended.
