I get why he did it, from his position as a satirist. He's doing direct comedy now, instead of satirical comedy which a significant chunk of viewers had difficulty understanding. But his position as a satirist and host of the Colbert Report was more responsible, especially as the show became more and more politically and socially influential. I can see the strain in that, but it would be so much more fulfilling, to know the level of responsibility and trust people put in you as a host for relatively series news.

Probably because he was the first thing some intern suggested during planning for the show, since it's not reasonable to expect anyone involved with production knows who the fuck he is or what he does. Or it's based on the world record, and the production staff figured Mario 3 would be recognizable and quick enough for people to want to keep watching.
Production decisions aren't based off of what you know, only what you think the audience wants, or what you want the audience to want.

I think it's totally sensible decision. SMB3 is one of the best selling NES games, and much of Colbert's audience is of age to have played it, or they are at least aware of it.
Normally it's a game that'd take good while to beat, over 15 minutes if you knew how to get and where to use the warp whistles. So when they hear that somebody can finish the game in 3 minutes they'd obviously be interested.

What other game could they have done, with low beat-time and which lots of people knew of?

He's on a major channel at the major time to watch late-night with an already established major viewer base. You gotta be partisan in the major leagues senpai. If you watch it you'll notice he's making a lot of old refrences, probably becuase Letterman's viewerbase were old and he's trying to keep them now that he's got the young kids as well. He was the perfect pick to become a late night powerhouse desu.
