It's beautiful. Go to that one town on the mountainside, buy ingredients for fortify intelligence potions, make, drink, repeat: the more intelligent you get the more and better potions you make, you can sell them to the goblin guy and then once you're super smart you can churn out all sorts of wacky potions.

Just play the game and use Alchemy and Enchanting.
Yep, that's it, just by using Alchemy and Enchanting on a casual level you get so strong that no one can kill you and still you don't feel completely broken.

Depends on what you want out of the game really.
At a base level, once you have the two official expansions, the official mods, and official patches:
apply the latest versions of the morrowind patch project (I think it's 1.6.6 now? You also need 1.6.5b, as 1.6.6 is something that patches 1.6.5b rather than the game itself for some reason)
also apply the morrowind code patch
there's some patches that fix the texturemapping of various props like trees and rocks to fix visible seams that tend to get worse if you use higher resolution textures.
you'll want some better bodies, you can mix and match male/female/beast race replacers to taste. head replacers also exist, with varying levels of trying to keep the original appearances.
mesh replacers are around for general items and some specific items that improve the poly count, some of these need you to play with load order if they overwrite each other. Similarly there's shedloads of texture replacers with varying levels of canon respect that you can mix to taste where you'll need to mess with load orders for where they might overwrite each other. Some things are broad replacers, some are special case things like tapestries and rugs, or the signposts.
