I worked it out like this:

The first 2/3 of the movie is literally just a dream Diane has after she gave the hitman the okay to kill Camilla, which is why not a lot makes sense and things are "exaggerated" in a lot of ways. In fact, one of the very first shots of the film shows the camera zooming into a pillow, which is just Diane "falling asleep". Most of what follows is her dream. Then 2/3 of the way through, she wakes up, right around the time the cowboy is telling her to wake up. What you see afterwards is a little bit of history for Diane in the real world, her affair with Camille, the falling out, and her decision to have her killed. The end of the movie is her killing herself due to the guilt she feels after having made the decision (the key on her table indicated that the job was complete - Camilla was dead).

There are loose subjects that are not looked upon with a scrutinizing lens, but are instead allowed to breathe and permeate the film throughout, it's an incredibly nuanced film, the conflicts on identity are not particularly stated, instead they're shown through amazing performances.
However I didn't find it as romantic, I felt it more like a rising tension that explodes into this intense sexual energy between both actresses, Bergman's Persona-esque, where the former is resolved through sex and the other is resolved through violence.

yeah I agree with your comments about the nuanced look at identity, which I think is hugely communicated with Naomi Watts' truly incredible performance. I can't agree with your other comments though. I subscribe to the theory that much of the film is Watts' character trying to reconcile her guilt over having her ex-lover killed. I think that the scenes of deep tenderness in the film are suggestive of the emotional core I discussed earlier. Their first encounter in bed in the dark is meant to be extremely poignant and I don't find that moment to be erotic in the slightest because I think what we're seeing is a woman's fantasy of a beautiful, loving moment which is all the more tragic because the woman she's imagining having it with has already been killed.

I think the movie is the inverse of Hitchcock's Vertigo in the way its actual narrative plays out.

Either way, it's a fascinating movie and it supports all kinds of worthwhile ideas.

I don't dream in very clear images, it's mostly about mood and feeling, but the bizarre tone of the movie and the horrific feeling of when they cross the corner to find the dark figure woke me up like 2 times that night just by processing it all in my head.

always figured they had some kind of working relationship, since meeting for breakfast wasn't unusual for them, even though the location was strange to Herb, and since Dan was a little embarrassed at telling Herb a dream of his --not that close personally.

Various posters in the past have noticed that Dan's approach is like some kind of pitch, which might help account for Herb's dismissal when "dream" comes up, like he never expected Dan to come up with something so hackneyed, and then his judgemental look back from the cash register, like "maybe wrong to think I could bank on this guy."

There can be all kinds of subtext depending on who one thinks the characters "really" are, or how the scene fits into the larger narrative, but some kind of surface story like that, fleshed out from clues in the immediate interactions of the scene, is where I like to start.
