Basically in the 19th and 20th century hundreds of thousands of Irish people (mainly Catholics, but also some Protestants) moved to Scotland (mainly Glasgow) in search of work in heavy industries. Scottish Protestants were hostile to an influx of such a large number of Catholics because they dislike Catholicism. They also saw the Irish Catholics as poor, bringining disease and overcrowding Glasgow. Furthermore unemployment was high in Glasgow, and Protestants blamed the Catholic Irish for taking "their jobs" (when in actual fact many people would not even get a job simply cause they were Catholic).
Anyway Glasgow Rangers formed in 1872, as football began to become more popular, to represent the tradational Protestant people of the city of Glasgow (Rangers never signed a Catholic player until 1989, many season ticket holders gave in their season tickets once they did in disgust, it was essentially an unwritten rule that Rangers did not sign Catholic players). Rangers fans essentially got caught up in the rampant jingoism of the late 19th and early 20th centuries. They saw themselves as representing Scotland's "real culture" of Protestantism, the union of England and Scotland, and supporting Scots-Irish Protestants in Ireland (particularly Ulster).
Celtic on the other hand, was formed in 1888 by a Priest, who was looking to provide a pasttime for young Catholic boys and men in poor inner city areas. They also had a lot of social programs to help other Catholics and Irish people in the city. Although Celtic's roots are staunchly Catholic, it has always had Protestant players and managers, in fact many of its most famous and adored former players and managers were Protestant.

So in Scotland, particularly in and around the Glasgow area, if you have a Scottish or Irish Protestant background, then you are automatically supposed to support Rangers, cause they are seen as the true Scottish team, against Catholic influence on Scottish culture. If you are from an Irish Catholic background, then you are automatically supposed to support Celtic, as they are seen as protecting Catholicism, your Irish roots, and helping to stand up to Protestant bigotry. In other words, Rangers and Celtic have become emblems of both sides of Glasgow's social divide, so yes its much more than just a local derby.
As someone who is from Glasgow and lives in Glasgow, the divide is much less these days, but still plays a role. Personally I can always get a feeling wether someone is from a Protestant or Catholic background, we still act different, even though neither group is particularly religious anymore.
