Basically at some point the Lord of Ulster dies, and there was a lot of people trying to gain his title through heirs or whatever. They decided the best way to settle it was to have a boat race, from one shore to another. The first man to touch the other shore with his hand would be the new Lord of Ulster. The race was very close, apparently, and one of the contenders, seeing that his rivals might beat him narrowly, cut off his hand in threw it from his boat on to the shore. He became the new Lord.
I guess Loyalist groups can sympathize with the "spilling blood for your country" and have adopted it as a symbol.
