Because the medieval theme represent everything we love. Visiting unexplored lands, fighting giant magical monsters, become the hero of a whole nation, etc.
The modern era is pretty much shit and kills the imagination. There are no epic adventures or magical creatures, just your shitty boring life and maybe dying in a pointless war.

Yeah, the show takes much from Greek mythology. Tartarus, Cerberus, Ursa major and minor, sirens, dragons, pheonixes, unicorns, pegusi. Plus, in EQG 4, Gloriosa is suppose to be a wood nymph or something like that. Its like Faust read to much Percy Jackson before creating the show and then the later writers just kinda rolled with it.

It's definitely fantasy. As for medieval, it's more that in style than in function. On one hand, Equestria has a detailed government with a developed economy and semi-modern technology. On the other hand, it's ruled by princesses who live in castles and most things are accomplished by magic.
MLP's universe fits no particular category, but it's close to medieval fantasy.
