This is inherited from Chinese culture. In China dragons are water gods. The most famous are the Sea dragon gods, one of which fought with the Monkey King in the Journey to the West, and where the staff the Monkey used came from.
But there are suppose to be minor dragons too, for every water source. With the most low born being the Well Dragon. River Dragons are really part of all this.

I know. It's hand down the most undeservedly praised dub of all the Ghibli films, if not all anime, and this is coming from someone who actually prefers Laputa in English with all its changes.
It just fucks with the film in a ton of 'minor' ways that result in so much of its intended effect going to waste. Even from the opening scene, the melancholy acceptance of change that drives the family and their interactions is replaced with "oh boy, aren't we just a silly bunch".

I heard this film was overrated as fuck so the only time I watch it was while I was dropping acid with some friends. This scene in particular wasn't completely surprising, the witch had the ability to take your name and I guess it just made sense that when you take the identity of a spirit they lose their powers and true form.
